As it is now widely acknowledged, an important breakthrough in the analysis of decisions under risk was achieved when Daniel Bernoulli, a distinguished Swiss mathematician, wrote in St Petersburg in 1738 a paper in Latin entitled: “Specimen theoriae novae de mensura sortis,” or “Exposition of a new theory on the measurement of risk.” Bernoulli’s paper, translated into English in Bernoulli (1954), is essentially nontechnical. Its main purpose is to show that two people facing the same lottery may value it differently because of a difference in their psychology. This idea was quite novel at the time, since famous scientists before Bernoulli (among them Pascal and Fermat) had argued that the value of a lottery should be equal to its mathematical expectation and hence identical for all people, independent of their risk attitude.
In order to justify his ideas, Bernoulli uses three examples. One of them, the “St Petersburg paradox” is quite famous and it is still debated today in scientific circles. It is described in most recent texts of finance and microeconomics and for this reason we do not discuss it in detail here. Peter tosses a fair coin repetitively until the coin lands head for the first time. Peter agrees to give to Paul 1 ducat if head appears on the first toss, 2 ducats if head appears only on the second toss, 4 ducats if head appears for the first time on the third toss, and so on, in order to double the reward to Paul for each additional toss necessary to see the head for the first time. The question raised by Bernoulli is how much Paul would be ready to pay to Peter to accept to play this game.
Unfortunately, the celebrity of the paradox has overshadowed the other two examples given by Bernoulli that show that, most of the time, the value of a lottery is not equal to its mathematical expectation. One of these two examples, which presents the case of an individual named “Sempronius,” wonderfully anticipates the central contributions that would be made to risk theory about 230 years later by Arrow, Pratt and others.
Let us quote Bernoulli (1):
Sempronius owns goods at home worth a total of 4000 ducats and in addition possesses 8000 ducats worth of commodities in foreign countries from where they can only be transported by sea. However, our daily experience teaches us that of [two] ships one perishes.

What ultimately matters for the decision maker ex post is how much satisfaction he or she can achieve with the monetary outcome, rather than the monetary outcome itself. Of course, there must be a relationship between the monetary outcome and the degree of satisfaction. This relationship is characterized by a utility function u, which for every wealth level x tells us the level of “satisfaction” or “utility” u(x) attained by the agent with this wealth. Of course, this level of satisfaction derives from the goods and services that the decision maker can purchase with a wealth level x. While the outcomes themselves are “objective,” their utility is “subjective” and specific to each decision maker, depending upon his or her tastes and preferences. Although the function u transforms the objective result x into a perception u (x) by the individual, this transformation is assumed to exhibit some basic properties of rational behavior. For example, a higher level of x (more wealth) should induce a higher level of utility: the function should be increasing in x. Even for someone who is very altruistic, a higher x will allow them to be more philanthropic. Readers familiar with indirect utility functions from microeconomics (essentially utility over budget sets, rather than over bundles of goods and services) can think of u(x) as essentially an indirect utility of wealth, where we assume that prices for goods and services are fixed. In other words, we may think of u(x) as the highest achievable level of utility from bundles of goods that are affordable when our income is x.

Call and put options are the basic derivative securities and the building blocks of many others. A derivative security is a security the value of which depends upon another security. A call option is the right to buy an asset at a prespecified price. The pre-specified price is called the exercise price, the strike price, or simply the strike. We will often call the asset a “stock,” but there are options on many other types of assets also, and everything we say will be applicable to those as well.1 The asset to which the call option pertains is called the “underlying asset,” or, more briefly, the “underlying.” If the market value of the asset exceeds the exercise price, then we say the call option is “in the money.” Buying a call option is a way to bet on the upside of the underlying asset.
A put option is the right to sell an asset at a pre-specified (exercise, strike) price. Buying a put is a way to bet on an asset price becoming low (similar to shorting). A put option is in the money if the exercise price exceeds the value of the asset. Both puts and calls are potentially valuable and hence the buyer of a put or call must pay the seller.
A long put option provides insurance to someone who is long the underlying asset, because it guarantees that the asset can always be sold at the strike price of the put (of course, it can be sold at the market price, if that is higher than the strike of the put). Symmetrically, a long call option provides insurance to someone who is short the underlying asset. The terminology in option markets reflects the parallels between options and insurance contracts. In particular, the seller of an option is said to “write” the option and the compensation (price) he receives from the buyer is called the option “premium,” just as an insurance company writes insurance contracts in exchange for premium income. Calculating the price at which one should be willing to trade an option is the main topic of this book.
It is important to recognize the different situations of someone who is short a call option and someone who is long a put. Both positions are bets on the downside of the asset. Both the investor who is short a call and the investor who is long a put may eventually sell the underlying asset and receive the exercise price in exchange. However, the investor who is long a put has an option to sell the asset at the exercise price and the investor who is short a call has an obligation to sell the asset at the exercise price, should the counterparty choose to exercise the call. Thus, the investor who is long a put will be selling at the exercise price when it is profitable to do so, whereas the investor who is short a call will be selling at the exercise price when it is unprofitable. The buyer of a put must pay the premium to the seller; he then profits if the asset price is low, with his maximum possible profit being quite large (the maximum value is attained when the market value of the underlying asset reaches zero). In contrast, the seller of a call receives premium income, and the premium is his maximum possible profit, whereas his potential losses are unbounded. Thus, these are very different positions.

Due to the sanctification of motherhood, the mother can easily find support from the environment and everyone stands by the mother against the child. There will be a big difference between the approaches of the mother saying that “Well, I made mistakes.” and of the one who legitimizes herself and sees the child troubled instead of herself by saying “Do you know what I suffer?“, “You will understand when you become a mother.” besides the approach of the society to the child which justifies this mother.
However, it is the child, not the mother, who is weak and in need of protection. No matter what the mother suffers this would not justify and legitimize her to harm the child in any way or cannot be considered as an excuse. If something is obviously harmful to the child, no matter how hard it is for the mother not to do it, it is still harmful to the child, and that is the important thing. We shouldn’t forget that the children did not give birth to us, or even asked us to be born. It is us who gave them birth in the absence of their wishes and wills. An adult has the will and the freedom not to have a child. The adult who does not use this freedom is responsible for meeting all the needs of the born child. We do not know a second species that needs others when it is born as human. Unfortunately, the child needs emotional care as much as physical care.

Caps and floors have a structure very similar to that of swaps, as described in Sect. 11.3. At each reset date ti, the simple interest rate Ri for period ∆t is observed. This rate determines a payment at the following date ti+1. As discussed in the preceding chapter, the cash flow to the payer in a swap is (Ri – R ̅) Δt and the cash flow to the receiver is (R ̅ – Ri) Δt, for each $1 of notional principal. A swap is really a series of forward contracts, in which both parties have obligations. On the other hand, caps and floors are series of options. A premium is paid up-front by the buyer of a cap or floor to the seller and all future cash flows are paid by the seller to the buyer. The owner of a cap with cap rate R ̅ receives max(0, Ri − R ̅)∆t at date ti+1 for each $1 of notional principal, and the owner of a floor receives max(0, R ̅ – Ri)Δt at date ti+1 for each $1 of notional principal.
Caps and floors are used in conjunction with hedging floating rate obligations or for speculative purposes. Portfolios of caps and floors have properties analogous to option portfolios. For example, the combination of a long cap and a short floor at the same rate R ̅ creates the payer side of a swap, in the same way that a long call and short put create a synthetic long forward (and a short cap and a long floor at the same rate R ̅ creates the receiver side of a swap just as a short call and long put create a synthetic short forward contract). A long cap at rate R ̅c and a short floor at rate R¯f < R¯ c creates a collar (for an underlying floating rate obligation), etc.
The individual payments on a cap are called “caplets,” and a cap is simply a portfolio of caplets. Similarly, the individual payments on a floor are called “floorlets,” and the values of caplets and floorlets are linked by put-call parity, as we will see below.
A caplet can be viewed as a call option on the spot rate with strike equal to the fixed rate. Thus, it is a “bet” on higher interest rates. Because interest rates and bond prices are inversely related, it can also be viewed as a bet on lower bond prices. In this regard, it is similar to a put option on bond prices. In fact, we will see in Sect. 12.7 that a caplet is exactly equivalent to a put option on a discount bond. Likewise, a floorlet can be viewed either as a put option on the spot rate or a call option on a discount bond.

We now derive an important relationship between the prices of European put and call options that have the same strike price and time to maturity. Consider the following two portfolios that were used in the previous section:
Portfolio A : one European call option plus a zero-coupon bond that provides a payoff of K at time T
Portfolio C : one European put option plus one share of the stock.
We continue to assume that the stock pays no dividends. The call and put options have the same strike price K and the same time to maturity T.
As discussed in the previous section, the zero-coupon bond in portfolio A will be worth K at time T. If the stock price ST at time T proves to be above K, then the call option in portfolio A will be exercised. This means that portfolio A is worth (ST – K) + K = ST at time T in these circumstances. If ST proves to be less than K, then the call option in portfolio A will expire worthless and the portfolio will be worth K at time T.
In portfolio C, the share will be worth ST at time T. If ST proves to be below K, then the put option in portfolio C will be exercised. This means that portfolio C is worth (K – ST) + ST = K at time T in these circumstances. If ST proves to be greater than K, then the put option in portfolio C will expire worthless and the portfolio will be worth ST at time T.

Since the portfolios have identical values at time T, they must have identical values today. If this were not the case, an arbitrageur could buy the less expensive portfolio and sell the more expensive one. Because the portfolios are guaranteed to cancel each other out at time T, this trading strategy would lock in an arbitrage profit equal to the difference in the values of the two portfolios.
The components of portfolio A are worth c and Ke-rT today, and the components of portfolio C are worth p and S0 today. Hence,

This relationship is known as put–call parity. It shows that the value of a European call with a certain exercise price and exercise date can be deduced from the value of a European put with the same exercise price and exercise date, and vice versa.

Economists like to distinguish between physical assets and financial assets. A physical asset, such as a home, a business, or a painting, is one whose value depends on its physical properties. A financial asset is a piece of paper or, more formally, a security representing a legal claim to future cash payouts. The entity agreeing to make the payouts is the issuer, and the recipient is the investor. It is often useful to draw a further distinction among financial assets depending on whether the claim to future payments is fixed as to dollar amount and timing or residual, meaning the investor receives any cash remaining after all prior fixed claims have been paid. Debt instruments offer fixed claims, while equity, or common stock, offers residual claims. Human ingenuity being what it is, you should not be surprised to learn that some securities, such as convertible preferred stock, are neither fish nor fowl, offering neither purely fixed nor purely residual claims.
Derivatives, also known as contingent claims, constitute a third fundamental security type. A derivative security is distinguished by the fact that its claim to future payments depends upon the value of some other underlying asset. For example, an option to purchase IBM stock is a derivative because its value depends on the price of IBM shares. The popularity and importance of derivatives have grown enormously since Fisher Black and Myron Scholes first proposed a rigorous way to value options in 1973. …
A bond, like any other form of indebtedness, is a fixed-income security. The holder receives a specified annual interest income and a specified amount at maturity—no more and no less (unless the company goes bankrupt). The difference between a bond and other forms of indebtedness such as trade credit, bank loans, and private placements is that bonds are sold to the public in small increments, usually $1,000 per bond. After issue, the bonds can be traded by investors on organized security exchanges.
I noted in the last chapter that internal financing, in the form of retained profits and depreciation, has provided about 65 percent of the money used by American business over the past decade. Looking at external financing, aggregate data indicate that over the past two decades corporate bonds have been the largest source, accounting for about 37 percent of the total. Loans and advances of various kinds from banks and others have contributed another 11 percent. Before dismissing bank loans as of only secondary importance, it is important to bear in mind that although they are not a major source of financing in the aggregate, they are important to smaller firms. For example, in 2010 the ratio of bank loans to total liabilities among billion dollar–plus manufacturing firms was only 8 percent, while the comparable number for small manufacturers having assets of $25 million or less was 34 percent.

I believe that the contemporary crisis of education demands that we review the very idea of publicly prescribed learning, rather than the methods used in its enforcement. The dropout rate--especially of junior-high-school students and elementary-school teachers--points to a grass-roots demand for a completely fresh look. The "classroom practitioner" who considers himself a liberal teacher is increasingly attacked from all sides. The free-school movement, confusing discipline with indoctrination, has painted him into the role of a destructive authoritarian. The educational technologist consistently demonstrates the teacher's inferiority at measuring and modifying behavior. And the school administration for which he works forces him to bow to both Summerhill and Skinner, making it obvious that compulsory learning cannot be a liberal enterprise. No wonder that the desertion rate of teachers is overtaking that of their students.
America's commitment to the compulsory education of its young now reveals itself to be as futile as the pretended American commitment to compulsory democratization of the Vietnamese. Conventional schools obviously cannot do it. The free-school movement entices unconventional educators, but ultimately does so in support of the conventional ideology of schooling. And the promises of educational technologists, that their research and development--if adequately funded--can offer some kind of final solution to the resistance of youth to compulsory learning, sound as confident and prove as fatuous as the analogous promises made by the military technologists.
The criticism directed at the American school system by the behaviorists and that coming from the new breed of radical educators seem radically opposed. The behaviorists apply educational research to the "induction of autotelic instruction through individualized learning packages." Their style clashes with the nondirective cooption of youth into liberated communes established under the supervision of adults. Yet, in historical perspective, these two are just contemporary manifestations of the seemingly contradictory yet really complementary goals of the public school system. From the beginning of this century, the schools have been protagonists of social control on the one hand and free cooperation on the other, both placed at the service of the "good society," conceived of as a highly organized and smoothly working corporate structure. Under the impact of intense urbanization, children became a natural resource to be molded by the schools and fed into the industrial machine. Progressive politics and the cult of efficiency converged in the growth of the U.S. public school.* (See Joel Spring, Education and the Rise of the Corporate State, Cuaderno No. 50. Centro Intercultural de Documentaci6n, Cuernavaca, Mexico, 1971) Vocational guidance and the junior high school were two important results of this kind of thinking.

The Capital Asset Pricing Model, almost always referred to as the CAPM, is a centerpiece of modern financial economics. The model gives us a precise prediction of the relationship that we should observe between the risk of an asset and its expected return. This relationship serves two vital functions. First, it provides a benchmark rate of return for evaluating possible investments. For example, if we are analyzing securities, we might be interested in whether the expected return we forecast for a stock is more or less than its “fair” return given its risk. Second, the model helps us to make an educated guess as to the expected return on assets that have not yet been traded in the marketplace. For example, how do we price an initial public offering of stock? How will a major new investment Project affect the return investors require on a company’s stock? Although the CAPM does not fully withstand empirical tests, it is widely used because of the insight it offers and because its accuracy is deemed acceptable for important applications.
The capital asset pricing model is a set of predictions concerning equilibrium expected returns on risky assets. Harry Markowitz laid down the foundation of modern portfolio management in 1952. The CAPM was published 12 years later in articles by William Sharpe, John Lintner, and Jan Mossin. The time for this gestation indicates that the leap from Markowitz’s portfolio selection model to the CAPM is not trivial.
We will approach the CAPM by posing the question “what if,” where the “if” part refers to a simplified world. Positing an admittedly unrealistic world allows a relatively easy leap to the “then” part. Once we accomplish this, we can add complexity to the hypothesized environment one step at a time and see how the conclusions must be amended. This process allows us to derive a reasonably realistic and comprehensible model.
